How are you running telnet on the machine ? telnetd ? inetd ? inetd+tcpd ?
Probably the last of these. In any case, look in your log files to see what
is being said about your attempt.
As a TEMPORARY measure, add "ALL:ALL" to hosts.allow and use a blank hosts.deny.
Now add back the lines from your other files gradually until you find the rule which
is denying you entry.

It sounds like it is trying to resolve the host you are coming from by
querying the DNS. Since you are off line, then you have to wait until
all attempts to contact all your nameservers time out. Is your /ete/hosts file
set up properly (ie. including 127.0.0.1 localhost) ?
