I cant see how this is possible,
the Linux box:
eth0 external IP DHCP assigned by ISP
eth1 internal IP Static 192.168.1.1
client 1:
static ip 192.168.1.2
client 2:
static ip 192.168.1.3
that about covers this network,
Would setting up a DHCP server on 192.168.1.1 fix this?
my biggest problem is the slow downs, would the kernel rejecting requests
constantly result in slow performance?

This is simply a DHCP client on your internal network asking
the network for a DHCP address, and your server denying it.
